I don't see anything in the guidelines or rules regarding posting images, but whenever I've tried to post a link to an image I get an error message to the effect that kind of image isn't allowed.

As an example, tried to post this as an image. http://www.jwwaterhouse.com/view.cfm?recordid=2

Does the image have to an actual jpg or gif? If so doesn't that mean you have to save it to your home computer then post it here rather than as a link?

That hyperlink is not an image. It is a link to a page that renders an image.

Yes. I believe PNG files work too.

Yes. On your post-editing toolbar, there is a button called "image". It's halfway between the "link" button and the "quote" button.

Click the "image" button, paste your image URL in, and ...

waterhouse_the_shrine.jpg

Ta-da!

If you are a crusty old-school type who prefers to enter code by hand, the code is:

{img=http://www.jwwaterhouse.com/paintings/images/waterhouse_the_shrine.jpg }

...but with square braces [ ] in place of the curly braces { }

Another handy tip: some sites don't like people direct-linking to their image content. You can get around it by uploading the image to an image host like imgur.com which supports hotlinking.
